I removed Outlook account and started sync from scratch after server Smartermail software was upgraded but the issue remains.
Some folders are not same on server (webmail) and in Outlook. Secondly, I would like someone from Smartermail team to acknowledge that the correct way to set up IMAP account is leaving "Mark items for deletion but do not move them automatically"?

This issue is caused by installing one of the following updates that have been pushed out by Microsoft on 11/12/13: KB2837618 or KB2837643 If you have not already done so, please avoid this update for a bit until Microsoft corrects the issue.
If you cannot avoid the update, we will provide you with further steps regarding a temporary fix for the issue.
You’ll then (rather scarily) see any subfolders you have disappear, and then re-appear.
You may need to switch folders (ie click on your Sent folder, then back to your Inbox), and wait a few seconds, to see all your new emails and accumulated Outlook Test Messages. If you delete your IMAP account and re-add the account, it will resync correctly.
So it would appear that Outlook '13 is at this point completely unusable with IMAP.
Maybe I'll reconsider using it when Office SP1 or SP2 comes out.
It has come to our attention that many Outlook 2013 and Office 365 users are having issues within synchronizing IMAP folders recently.
This appears to be happening across all hosts due to a recent update that Microsoft has pushed out to all of its users.
It looks like the recent updates for Outlook completely broke my IMAP account in Outlook 2013.
For instance, the Inbox folder stays empty with the message “We didn’t find anything to show here”. In other folders, some e-mails can’t be moved or deleted or changes I make in Outlook do not sync to the server.
This issue with Microsoft Outlook 2013 and Office 365 will cause IMAP folders to not successfully synchronize, therefore inhibit your ability to receive new mail to your inbox.
